What is Fair Market Value?

Under normal market conditions (open market), the price agreed upon by a willing buyer and a willing seller for specific goods and services is the fair market value. It helps you assess the worth of the asset before you purchase or sell.

To determine the fair market value of goods and services, you should not consider the influencing factors such as insurance claims, property taxes, charity, stock ownership or similar other factors.

Calculation of Fair Market Value

You can calculate the fair market value (FMV) by considering the cost of the asset to the seller, details of similar goods and services sold or based on the appraiser’s decision pertaining to the specific asset class.

The assumptions in the calculation process are as follows:

  • The asset should be known to both the buyer and the seller.
  • Both parties will have their own interest.
  • Each party will be provided with an adequate period for transaction completion without external pressure.

Methods to Calculate Fair Market Value

You can calculate FMV using the market approach, income approach, cost approach or hybrid approach. Here are what these approaches are:

  1. Market Approach: This approach considers the subjective asset value, wherein the value of similar assets sold recently is considered. It relies on data available to the public to identify the benchmark.
  2. Income Approach: The income approach considers the future cash flow expected from the assets to calculate FMV. It relies on discounting future cash flows to the present value based on the discount rate.
  3. Cost Approach: This method considers the cost that might be incurred to replace or rebuild the asset, wherein depreciation is a crucial factor. Usually, this method is used for tangible assets.
  4. Hybrid Approach: This method is a combination of all the above-mentioned methods. It considers all the factors to calculate FMV for a particular asset. 

Significance of Fair Market Value

The significance of FMV might be prominent in the case of divorce settlement or damage payments, wherein there has been damage to private property. Here are the other significances of FMV:

  • FMV plays an important role in municipal property taxation, wherein you can avail a tax deduction in case of casualty, depreciation or loss of assets. In the case of charitable contributions, taxpayers can claim a tax credit for FMV.
  • During insurance claim settlements, the FMV of assets is considered at the present rate and not the rate at which it was purchased.
  • Local property taxation considers FMV to determine the cost of property based on the duration of the owner's stay at the residence.

Fair Market Value of Property

FMV for properties can be determined using various methods. However, one of the popular methods to determine the value is to set the highest bid while selling the property. You can set the bid as long as you can earn the FMV for the property. Notably, the government uses FMV for property taxation and valuation calculation.

Fair Market Value of Shares

To determine the FMV of shares, you need to consider the average trading price of that share on a particular day. As price data can often be erroneous, knowing the FMV can help you make informed decisions pertaining to the stock market. 

Challenges to Determine Fair Market Value

One of the main challenges in determining FMV is the availability of accurate data pertaining to sales and the benchmark of a specific asset. Here are the other challenges:

  • Fast-changing market conditions and industry aspects can affect the determination of FMV for a certain asset.
  • Valuators often interpret valuation in different ways, creating ambiguity due to subjectivity. Especially for intangible assets, there is a lack of valid reference points, creating challenges.
  • Legal requirements for FMV are strict and complicated, wherein accuracy can be a challenge for valuators.
