What Are 5-Year Bonds (Government Bonds)?

The Central Government of India and state governments issue bonds to collect funds for infrastructure development projects and day-to-day operations. A bond is a contract between the issuer and the investor in which the issuer pays interest to the investor on the principal amount. 

The government returns the principal to the investor on maturity. Bonds with a maturity tenure of 5 years are called 5-year bonds. There is a wide range of government bonds available in India, including G-secs, Treasury Bills, Sovereign Gold Bonds, zero coupon bonds, floating-rate bonds, inflation-indexed bonds, and more. The maturity tenure of government bonds can range between 5 years to 40 years.

The interest rate or coupon rate of 5-year government bonds can be fixed or floating. Usually, the interest is credited semi-annually at a fixed rate. As their returns are guaranteed by the government, these bonds are considered one of the safest investments.

Types of 5-Year Bonds 

Here are the different types of government bonds based on the interest rate:

Fixed Rate Bonds

A government bond with a fixed rate indicates that the interest rate or coupon rate remains unchanged throughout the tenure. The rate is determined at the time of application for the bond. As a result, investors can estimate the returns they will receive as regular income from these bonds. 

Floating Rate Bonds

The interest rates of floating-rate bonds are subject to fluctuations. The issuer declares the interval of change in interest rate at the time of bond issuance. For instance, if a bond has an interval of 6 months for interest rate revision, the bond’s interest rate will change based on changes in the benchmark rate. 

The second variant of floating rate bonds is where the rate is segregated into the base rate and fixed spread. The fixed spread gets determined based on an auction and remains unchanged throughout the maturity tenure.

Sovereign Guarantee

As these bonds are issued by the government, investors can reap the benefits of capital preservation. The government provides a sovereign guarantee to pay the principal amount along with interest upon maturity. This makes these government bonds one of the safest options to invest in. Moreover, they provide better income than savings accounts. 

Regular Source of Income

Usually, the government pays interest on the invested amount to the investors semi-annually. As a result, investors can earn regular income with their investments in 5-year bonds. You can invest your excess funds in such a bond to earn regular interest income after every six months. Furthermore, government bonds can be sold off in the market, providing an early exit option.
